Contango and backwardation
Contango is when futures trade above spot and later expiries cost more than nearer ones. Backwardation is the opposite: futures trade below spot. They describe the shape of the futures curve.
How it works
Line up futures prices by expiry and you get a curve. In contango it slopes up: the further out, the pricier. That is normal for many markets, because holding an asset until a future date costs money (storage, the cost of capital), and in crypto demand for leveraged longs adds to it.
In backwardation the curve slopes down: the asset is wanted more now than later. In commodities that happens in shortages; in crypto, in panics, sell-offs and strong demand for shorts. On perpetual futures a negative funding rate gives a similar signal.
The curve matters to anyone who holds futures for long and rolls them. In contango a long buys a pricier contract at each roll and loses on it. In backwardation a long earns from the roll instead.
BTC spot is $60,000, the 3-month future $61,200, the 6-month $62,400: that is contango. If after a crash spot is $50,000 and the 3-month future is $49,600, that is backwardation. A long rolling futures in 2% quarterly contango loses about 8% a year even if spot stays flat.
The mistake is holding a long-term position through futures, or funds built on futures, in contango and wondering why returns trail the asset itself. The cost of rolling eats the return. For a long hold, compare spot and futures with the basis included.
Questions and answers
What are contango and backwardation in simple terms?
Contango: the future costs more than now, futures above spot. Backwardation: the future costs less, futures below spot.
What does contango mean in crypto?
It usually signals optimism and demand for leveraged longs. Very steep contango can point to an overheated market.
What does backwardation mean?
The market will pay more for the asset now than for delivery later. In crypto it often appears during panics and after crashes.
