Head and shoulders

Head and shoulders is a reversal pattern of three peaks where the middle one (the head) is higher than the two on the sides (the shoulders). Inverse head and shoulders is its mirror image at a bottom.

How it works

The pattern forms after a rally. The left shoulder is a normal high followed by a pullback. The head is a higher high with another pullback. The right shoulder is a push up that falls short of the head. The lows between the shoulders and the head are joined into the neckline, which can be flat or sloped.

The pattern shows a change in structure: buyers failed to make a new high on the right shoulder and the uptrend is running out of steam. Confirmation is a close below the neckline. An inverse head and shoulders at a bottom works the same way, but upward.

The target is the distance from the head to the neckline, projected from the breakout point. Price often comes back to the neckline from below after the break. The pattern is so popular that people see it where it is not there: it is more reliable on higher timeframes and after a clear trend.

Example with numbers

BTC's left shoulder is at $68,000, the head at $72,000, the right shoulder at $68,500, and the neckline around $66,000. The head-to-neckline height is $6,000. A close below $66,000 gives a rough target near $60,000. A stop often goes above the right shoulder.

Common mistake

The mistake is entering while the right shoulder is still forming and the neckline has not broken. If buyers push through the head, the pattern is cancelled and the short closes at a loss. Wait for a close beyond the neckline, put your stop beyond the right shoulder, and remember the target is a guide, not a promise.

Questions and answers

What is head and shoulders in simple terms?

It is a pattern of three peaks where the middle one is higher than the sides. It signals that a rally is weakening and a reversal down is possible.

What is an inverse head and shoulders?

It is the same pattern at a bottom: three lows, the middle one lower than the sides. A break above the neckline is a bullish signal.

How reliable is the head and shoulders pattern?

It is one of the best known patterns, but it does not always play out. It is more reliable on higher timeframes, after a clear trend and with a confirmed neckline break.
